What maximum drawdown does not tell you
MDD is a useful worst-path statistic, not a probability forecast or a complete risk model.
Short answer
MDD is the loss between the highest peak and the lowest subsequent trough in the observed window. It does not tell you how often that loss occurred, how long it lasted, whether it recovered, or whether the next crisis will be worse. Read it with the drawdown distribution, recovery time, volatility and product structure.
Loss and recovery percentages are asymmetric
A fall from 100 to 50 is −50%, but the move from 50 back to 100 requires +100% because the recovery starts from a smaller base.
Gain required to break even |
|---|---|
| −10% | +11% |
| −20% | +25% |
| −30.0% | +43% |
| −50% | +100% |
| −75% | +300% |
| −90% | +900% |
Six things one number hides
- History-length bias — thirty years had more chances to encounter a crisis than three.
- Path shape — a one-day −40% gap and a two-year −40% slide share an MDD but not a holding experience.
- Frequency — one −50% event and repeated −45% events cannot be distinguished by MDD alone.
- Unrecovered episodes — the worst drawdown may still be open. Recovery time is final only after a new high.
- Closing-price limitation — daily closes miss intraday lows and executable prices.
- Future and structural change — a changed business, leverage policy, fee or index rule can make the old path a poor guide.
Practical checklist
- Did you also compare MDD over a shared time window?
- Did you choose adjusted or price-only data to match the question?
- Did you inspect the second and third episodes and the distribution, not only the single worst event?
- Did you check whether recovery completed and how long trough-to-recovery took?
- Did you separately assess path-dependent structures such as leverage, inverse exposure or option income?
- Did you compare USD with your own base currency?
Bottom line
The right use of MDD is not to predict the next worst loss. It is to stop the harshest observed path from disappearing behind a return number. Combining depth, duration, recurrence and recovery gives a more honest view of how difficult an asset was to hold.
